Distress is a late state; vulnerability develops earlier as buffers narrow and dependence grows. Revenue or EBITDA can remain stable while cash conversion weakens, refinancing concentrates or customers and suppliers change behavior. Early detection requires looking for diminishing room to absorb error, not waiting for a missed payment.
Monitor a connected set of signals: margin and volume mix, receivable aging, inventory quality, supplier terms, forecast accuracy, interest coverage, covenant headroom, liquidity runway and funding access. Add operational precursors such as service failure, employee exits, maintenance deferral and customer concentration. One ratio rarely diagnoses the mechanism.
Segment the averages. The ECB�s May 2026 review finds euro-area corporate balance sheets broadly resilient in aggregate while financing gaps reopened, credit standards tightened and bankruptcies rose; vulnerability is concentrated in the tail. Examine legal entities, products, cohorts and maturities where stress can be hidden by stronger units or accounting timing.
Define thresholds that trigger decisions, not only alerts. A deteriorating indicator should lead to validation, scenario update, cash protection, funding action or a change in exposure. Combine current levels, rate of change and correlation: modest deterioration across cash, margin and access may be more dangerous than one breached metric.
Run reverse stress tests to identify the conditions that exhaust liquidity, breach covenants or make the operating model unviable. Assign owners to mitigations and rehearse actions with realistic lead times. Vulnerability becomes manageable when management recognizes shrinking choice early and converts signals into proportionate intervention�before stakeholders price the risk on its behalf.
